I like the idea of large letters to go into these bags too... Something tactile.
What about spraying the letters with ideapaint (
http://www.muraspec.com/ideapaint), turning them into a whiteboard that you can write on... lots of words beginning with that letter. Children could go around the setting, collecting words to write on... giving a great assessment opportunity. The words can then be wiped off and the letter returned to the bag...
